Canadian government bond yields diverged on Monday, with the benchmark 10-year yield climbing as investors weighed persistent inflation risks and economic uncertainty against expectations for the path of interest rates.

The 10-year yield rose 3.7 basis points to 3.982%, while the two-year yield slipped 1.3 basis points to 3.259%. The moves widened the spread between longer- and shorter-dated borrowing costs, pointing to a steeper yield curve.

The rise in longer-term yields came as investors continued to assess the outlook for inflation and government borrowing needs, while weaker economic activity kept pressure on shorter-term yields.

Canada’s services economy contracted for a fourth consecutive month in September, although the pace of decline eased from August. S&P Global’s services purchasing managers’ index rose to 48.3 from 46.8, remaining below the 50 threshold that separates growth from contraction.

The data underscored the competing forces facing the Bank of Canada. Weaker demand and subdued business activity argue for lower borrowing costs, while higher energy prices and geopolitical tensions could keep inflation risks elevated.

Global bond markets have also remained volatile as investors reassess the timing and pace of monetary-policy easing. Higher oil prices and uncertainty surrounding the war in the Middle East have added another layer of complexity to the inflation outlook.

The Canadian dollar and commodity prices remain important variables for domestic bond investors, particularly as shifts in energy prices can affect both Canada’s growth outlook and expectations for inflation.
